Learn How Merit Credit Cards Work Today

Understanding What Merit Credit Cards Are and How They Differ

Merit credit cards, also called secured credit cards or credit-builder cards, are financial products designed for people who are building or rebuilding their credit history. Unlike traditional credit cards that major banks offer to people with established good credit, merit cards work differently from the start.

A merit credit card requires you to put down a cash deposit that serves as collateral. This deposit typically ranges from $200 to $2,500, depending on the card issuer. The credit limit you receive is usually equal to, or sometimes slightly higher than, your deposit amount. For example, if you deposit $500, you might receive a $500 credit limit on your card.

The key difference between merit cards and traditional credit cards is that your deposit protects the card issuer if you don't pay your bills. Because of this protection, these cards are available to people with no credit history, poor credit scores, or recent financial problems. Traditional cards, by contrast, rely on your credit history and income to decide whether to offer you a card.

Merit credit cards report your payment activity to the three major credit bureaus: Equifax, Experian, and TransUnion. This means every payment you make—whether on time or late—becomes part of your credit history. This reporting is the main reason people use these cards: to demonstrate responsible borrowing behavior over time.

According to Experian data, approximately 21 million Americans have credit scores below 580, which is generally considered poor credit. Merit cards provide these individuals with a pathway to improve their credit standing through consistent, on-time payments.

Practical Takeaway: Merit credit cards are tools for credit building, not spending vehicles. Think of your deposit as an investment in your financial future, not money you're losing.

How the Deposit and Credit Limit System Works

The deposit you place for a merit credit card is held in a separate savings account by the card issuer. You won't earn interest on this money in most cases, though some issuers offer accounts with minimal interest rates. Your deposit remains untouched while you use the card—you're essentially lending the bank money to protect themselves against your potential non-payment.

When you open a merit credit card account, the card issuer performs a hard inquiry on your credit report. This inquiry typically lowers your credit score by a few points temporarily. Then, the company reviews your information and decides on your credit limit based primarily on your deposit amount.

Here's an important distinction: your deposit is separate from your credit limit. You cannot use your deposit as part of your available credit. If you deposit $500, you have $500 available to spend on the card, but your $500 deposit remains frozen in the bank's account. Some cards do offer a slightly higher credit limit than your deposit—for instance, a $500 deposit might result in a $600 credit limit—but this varies by issuer.

As you make purchases and payments on your merit card, your credit limit may increase over time. Many issuers review accounts after 6 to 12 months of responsible use. If you've made all payments on time and kept your balance low relative to your limit, the company might offer to increase your credit limit without requiring an additional deposit. This increase happens because the issuer gains confidence in your ability to repay borrowed money.

Some issuers also allow you to add additional deposits to increase your credit limit further. If you deposit an extra $250, your credit limit might rise to $750. This strategy works well for people who want to build credit while gradually increasing their available credit.

When you eventually graduate from a merit card—typically after demonstrating 6 to 24 months of perfect or near-perfect payment history—your deposit returns to you. The card may convert to a traditional unsecured card, or you may need to open a different account. Either way, you regain access to your deposit funds.

Practical Takeaway: Treat your deposit as a long-term investment. Plan to keep it there for at least 6 to 12 months while you build payment history, then watch for opportunities to access it again once your credit improves.

Fees and Costs Associated With Merit Credit Cards

Merit credit cards typically charge more fees than traditional credit cards because they serve a higher-risk population and offer credit-building features. Understanding these fees helps you choose the right card and budget accordingly.

Annual fees are the most common cost. These fees typically range from $25 to $100 per year. Some cards charge lower annual fees, while premium merit cards designed for people with significant credit challenges may charge higher fees. You'll pay this fee once yearly, usually on the anniversary of your account opening date. Some issuers waive the first-year annual fee, then begin charging in subsequent years.

Application or processing fees may apply when you first open your account. These are typically one-time charges ranging from $0 to $50. Not all merit card issuers charge application fees—some incorporate the cost into their annual fee instead. Always review the fee schedule before providing your information.

Late payment fees occur when you miss your payment due date. These fees typically range from $25 to $35 per late payment. More importantly, a late payment stays on your credit report for seven years and damages the credit-building benefit you're trying to achieve. Avoiding late payments is far more valuable than saving a $30 late fee.

Cash advance fees and interest rates apply if you withdraw cash using your card at an ATM. These fees are typically either a flat amount (around $3 to $5) or a percentage of the withdrawal (usually 2 to 3%). Additionally, cash advances charge interest immediately with no grace period, unlike regular purchases. Most financial experts recommend avoiding cash advances entirely.

Foreign transaction fees apply if you use your card outside the United States. These typically run 2 to 3% of the transaction amount. If you travel internationally or make online purchases from foreign retailers, this fee can add up quickly.

Interest rates on merit cards are significantly higher than rates on traditional cards. The average APR (annual percentage rate) on merit cards ranges from 18% to 22%, while traditional cards average around 16%. This higher rate reflects the increased risk to the issuer. However, you only pay interest on balances you carry month to month. If you pay your full balance each month, you pay no interest regardless of the APR.

Practical Takeaway: Focus on minimizing interest charges by paying your full statement balance monthly. The annual fee is a reasonable cost for credit-building access, but interest charges can quickly outweigh any credit benefits.

Building Credit Through Responsible Card Use

Using a merit credit card effectively requires understanding how credit scoring works. Your credit score is a three-digit number ranging from 300 to 850 that summarizes your borrowing history. The major factors affecting your score are payment history (35%), amounts owed (30%), length of credit history (15%), credit mix (10%), and new credit inquiries (10%).

Payment history is the most important factor. Each month, your card issuer reports whether you paid on time to the credit bureaus. A perfect payment history—making every payment by the due date—is the single best way to improve your credit score. Even one late payment can lower your score by 100 points or more and will remain on your report for seven years. This is why setting up automatic payments is so valuable when using a merit card.

Your credit utilization ratio—the amount you've borrowed compared to your total credit limit—is the second most important factor. If your credit limit is $500 and you carry a $450 balance, your utilization is 90%, which damages your score. Financial experts generally recommend keeping utilization below 30%. On a $500 limit, this means keeping your balance below $150. The best practice is to use your card for small, regular purchases you'd make anyway, then pay the full balance monthly.

Length of credit history matters too. The longer you keep your merit card open and active, the better for your score. This is why graduating from a merit card to a traditional card—rather than closing the account—is strategically important. An old account with perfect payment history continues boosting your score for years.

Credit mix refers to having different types of credit accounts. Beyond credit cards, this might include a car loan, mortgage, or installment loan. Merit cards contribute to credit mix because they're revolving credit (similar to a traditional credit card). However, don't
